Egypt opened the scoring early in the first half as Emam Ashour headed home.
After the break, Australia equalised as Mohamed Hany flicked the ball into his own net after a dangerous free-kick into the box.
Egypt had the better of the chances late on and as the game moved into extra-time, but the sides could not be separated before penalties.
Australian captain Harry Souttar was at times inspired when blocking shots in extra-time but he missed the first penalty of the shootout, launching the ball over the bar.
Another defender, 18-year-old Lucas Herrington also missed from the spot.
Egypt, by contrast, were flawless in their four penalties, captain Mohamed Salah successful with a cheeky Panenka.
Australia changed their goalkeeper just before the shootout, Mathew Ryan replacing Patrick Beach, but the move failed to pay off as multiple Egyptian penalty-takers sent Ryan diving the wrong way.
With Argentina facing Cape Verde in the second game of Friday evening, the winner of that contest will meet Egypt in the round of 16.
